Thanks to recent educational efforts and product development in the ETF space, more investors understand that box spreads may offer investors the ability to lend via the options market at similar (and often better) rates than Treasury Bills. But there is another, less popular side of the box spread market – borrowing money. This articles dives into the mechanics of how to use box spreads to borrow at potentially low costs than current alternatives.

Why consider low-cost financing via box spreads?

Financial advisors devote extraordinary effort to improving portfolio outcomes through asset allocation, manager selection, tax management, and disciplined rebalancing—often debating decisions measured in single basis points.

Yet when a client needs liquidity – whether for a capital call, tax payment, or real estate settlement gap – borrowing decisions are often made in minutes. In practice, many advisors default to custodial margin loans or pledged asset lines (PALs), and other types of securities-backed loans (SBLs) that can cost hundreds of basis points more than necessary.

Why do clients get trapped paying high rates? In short, convenience. Borrowing decisions are often made under time pressure, where operational convenience outweighs economic scrutiny. Borrowing via box spreads may solve this problem by potentially offering lower rates while also maintaining a high convenience level.

Short box spreads allow advisors to treat borrowing as a fixed, collateralized financing decision, rather than as an ad hoc margin advance or other emergency funding alternative. Just like margin loans and other SBL programs, box spreads rely upon the collateral in the investment account to support the financing. Margin loans, SBLs, and box spreads create obligations that include carrying costs and at some point, must be repaid. The carry cost and the implementation hassle are the items to compare across financing alternatives.

Newsflash: Options aren’t always risky and scary

For years, options occupied an uneasy place in advisory practice. They were viewed either as highly specialized tools reserved for professionals, or as speculative instruments best avoided altogether. Most advisors understood that options existed, but few felt comfortable using them outside narrow hedging conversations around concentrated stock positions or an occasional covered call. Then, somewhat unexpectedly, Keith Gill, better known as Roaring Kitty, hit the scene. Keith was able to create a short squeeze in Gamestop by buying large amounts of long dated call options to access leveraged exposure to the underlying. The volatility that ensured was extraordinary, which only reinforced in the public eye that “options are for gambling.” Predictably, many advisors responded by retreating further. Options became a reputational risk, and reputational risk often weighs more heavily than numerical risk in advisory practice.

Fortunately, due to heavy education efforts, advisors are starting to understand that options can be used as a tool to manage risk and exposures — not just a tool to magnify risk and leverage. And over the past year, the topic of using short box spreads to borrow at low costs has moved from institutional obscurity into legitimate advisor discussion. Major custodians and industry publications have begun addressing them in plain English. And the market opportunity is potentially staggering: this article by Brent Sullivan highlights how the short box spread market could tackle the $trillion+ mortgage business.

Why advisors are reviewing borrowing costs and considering box spreads

Borrowing inside advisory accounts remains surprisingly inefficient. Advisors frequently encounter the following:

  • Custodial margin loan rates ranging from 4% to 8% (or even higher), even when properly collateralized.
  • Securities Based Loans (“SBL”) or Pledged Asset Lines (“PAL”) are typically linked to the Secured Overnight Funding Rate (“SOFR”) plus a spread.
  • Limited access to institutional funding markets such as repurchase agreements (“Repo”)

Margin loans, SBLs, and PALs persist not because they are optimal, but because they are familiar and operationally simple. That simplicity carries a cost.

Short box spreads occupy an important middle ground: they are exchange-traded, centrally cleared, and priced by professional liquidity providers – yet economically intuitive when viewed correctly. All of the option trades can occur with the existing investment account or through a designated “options” account tied to the investment account via the Aggregate or House Margin account structure.

Before discussing mechanics, it is essential to clarify what a short box spread represents economically, rather than thinking of it as an options strategy.

What is a short box spread?

A short box spread is a four-leg option structure designed to create a fixed, future obligation. Unlike mortgage rates or other consumer borrowing costs, box spread borrowing rates are not negotiated, credit-dependent, or institution-specific. They are market-clearing rates implied directly by option prices, meaning two advisors executing the same structure at the same moment should arrive at nearly identical borrowing costs.

Interpretation: In this illustration, the client receives $99,644 today, and repays $100,000 at expiration (30 days) – effectively borrowing at 4.35%, far below typical brokerage margin loan and other securities based borrowing rates.

Economically, it behaves like a synthetic zero-coupon loan:

  • Cash is received upfront – you receive less than the face value of the loan.
  • The difference represents the implied interest cost – what you receive now versus the amount due under option liability.
  • The implied borrowing rate is set by the market at prevailing option prices – there is very little “alpha” gained between knowledgeable traders.
  • A predetermined amount is repaid at expiration – tenors range from 1 day to 5+ years.
  • At expiration, if collateral remains sufficient, the box spread can be rolled forward with or without any “interest” payment obligation.

When constructing a box spread, it is crucial to use European-style, cash-settled index options (see below: Why SPX Options Are the Favored Asset for Box Spreads?). The payoff due at expiration is independent of market direction, volatility, or the ultimate level of the underlying index. In a properly constructed box spread, the underlying reference asset itself is irrelevant (so long as its options comply with the required pricing dynamics). This immunity from market and volatility movements distinguishes short box spreads from most option strategies. A box spread does not express a market view – it expresses only a financing relationship, which means its value is driven by interest rates rather than market direction. Importantly, box spreads like other forms of borrowing introduce asset–liability mismatch and convexity risk, where a fixed obligation is supported by a volatile collateral base that may trigger margin calls if the value of the collateral declines too much relative to the stated value of the box spread. These margin calls must be met and remain a significant risk to any securities based borrowing program. More information is available in the footnotes(1)

Why SPX options are the favored asset for box spreads?

SPX index options are commonly used because they possess the necessary structural characteristics for financing applications:

  • European-style exercise, eliminating early-assignment risk.
  • Cash settlement, avoiding delivery and operational complexity.
  • Deep liquidity across strikes and maturities.
  • Central clearing through the Options Clearing Corporation (OCC), a Systemically Important Financial Market Utility

These features are critical when the objective is borrowing efficiency rather than elevating any form of trading exposure.

Short Box Spreads as a borrowing mechanism

From a cash-flow perspective:

  • The account receives a net credit at initiation.
  • At expiration, the account owes a fixed amount equal to the strike differential times the number of contracts.

Common use cases include private debt/equity purchases and capital calls, tax payments, debt consolidation, home renovations, bridge loans, real estate purchases, among other triggers that are traditionally met via high-cost margin borrowing.

Box spreads should be evaluated as a cost-reduction tool—not as a mechanism for increasing leverage.

Borrowing Across the Yield Curve – It is Not the Term of the Loan, But the Frequency of the Resets.

Similar to a bank or savings and loan, the asset–liability mismatch and convexity risk remains vitally important if you are borrowing for an extended term purchase such as a mortgage. There is no escaping the margin call risk precipitated by daily mark to mark value fluctuations of the underlying investment portfolio. Advisors can structure borrowing across different maturities, though margin frameworks dictate the pace of resets your custodian will allow, for example, borrowing tenors beyond three (3) months typically require Portfolio Margin also known as Risk-Based Margin, as opposed to the more typically understood Reg T margin. Reg T margin will tie up significant account capital at most custodians making any long-term box spread borrowing impossible.

Regulation T (Reg T) and Portfolio Margin are two very different ways brokers measure risk when lending against securities or derivatives. Reg T margins positions while Portfolio Margin margins risk.

Reg T Margin

  • Rules-based, position-by-position framework
  • Uses fixed formulas and preset margin schedules.
  • Limited recognition of diversification or hedging
  • Can create sudden margin lockups in complex strategies
  • Prioritizes simplicity and conservatism over efficiency.

Portfolio Margin

  • Risk-based, portfolio-level framework.
  • Uses stress tests to assess total portfolio risk.
  • Recognizes offsets, hedges, and diversification.
  • Typically, more capital-efficient, but more dynamic.
  • Requires higher minimums and greater sophistication.

Understanding how longer-term borrowing rate’s function is critical. A one-time fixed interest rate is mathematically equal to the series of multi-month or multi-year variable forward rates implied by the rate curve. One trade or a series of resets is not inherently better or worse – it is just a way to lock in a blended rate today rather than repeatedly refinancing. From a liquidity perspective, box spread activity in index options is often concentrated in shorter expirations, and term selection should be evaluated alongside margin framework constraints.

For illustration purposes, an advisor could elect to either:

  • Lock in a 3-year borrowing rate today by selling a 3-year box spread (sample rate ~4.0%), or
  • Roll a series of 3-month box spreads over the same horizon (currently ~4.35% for the initial leg, with future rolls expected to be lower) so that the rate paid over the term also equals the sample rate of ~4.0%

If markets are functioning efficiently, both approaches should produce similar long-term results. That is not coincidence – it is how the math works. The key consideration is the type of margin on the account (Reg T or Portfolio Margin) and the view on future interest rates versus the consensus view already priced into current and forward rates. If an advisor or client has a specific view on future rate movements that differs from the market consensus, the borrowing reset pace can be structured to reflect that outlook. Again, noting that reset pacing in excess of three (3) months requires Portfolio Margin.

Key risks and fiduciary considerations

Short box spreads represent a liability within the account. They are a synthetic form of borrowing, meaning the obligation is supported by – and effectively leverages – other assets held in the portfolio. If the value of those assets falls, the account may be subject to margin calls or forced liquidation. While properly constructed short box spreads are generally insensitive to market direction and volatility, the risks associated with leverage and collateral management remain and must be carefully evaluated and monitored.

As with any borrowing decision, the primary risks lie not in the structure itself, but in how and why it is used.

Advisors should evaluate:

  • Whether the client understands and truly needs leverage
  • Execution discipline: all box spreads should be entered as a single trade via the Complex Order Book (COB) for multi-leg orders.
  • Know the Differences in Margin Types: Reg T Margin is severely restrictive when compared to Customer Portfolio Margin aka Risk Based Margin
  • Understand the Math: Bid-Ask spreads and day-count precision, which materially affect implied rates.
  • Account Set-Up: Structuring the account(s) with the proper trading and margin permissions, monitoring the collateral and leverage ratio.
  • Tax Reporting: Consult with your tax advisor regarding the tax treatment of the loss generated through the short box spread borrowing mechanism.
  • Margin Type: For borrowing terms beyond approximately three months, Reg T margin will tie up a significant portion of account capital at major custodians such as Schwab and Fidelity, making Portfolio Margin mandatory for efficient implementation.

Borrowing against portfolio assets – regardless of structure – introduces risk. Conservative sizing and continuous monitoring are essential.

Conclusion

Short box spreads are not new, speculative, or experimental. They are a long-standing institutional financing structure expressed through a precise combination of listed options.

What has changed is visibility and education of how box spreads work.

As custodians and industry participants increasingly acknowledge box spreads publicly, advisors are revisiting a tool that has long existed outside the advisory spotlight. When used appropriately – through European-style index options, centralized clearing, disciplined execution, and conservative sizing – short box spreads allow advisors to apply the same rigor to borrowing decisions that already define best-in-class portfolio management.

The broader takeaway is simple: borrowing decisions are fiduciary decisions. When treated with the same analytical discipline as investments, taxes, and risk management, structures like short box spreads stop being “advanced options strategies” and become another way to choose thoughtfully how – and how much – to pay for liquidity.
